IRS Clarifies Special Capital Gains Rule For Sale Of Home The IRS has released Revenue Ruling 2001-57, which clarifies the application of special capital gains rules to the sale of a principal residence. In 1997, when numerous capital gains changes were enacted, one rule in the bill provided a special 18% capital gains rate to become effective in 2001. Under this rule, assets (including a principal residence) acquired after 2000 could qualify for an 18% capital gains rate (rather than 20%) if they were held for 5 years or more. Assets acquired before 2001 are subject to a special election that extends the 18% rate to assets acquired before 2001. That election, however, requires payment of capital gains built into the asset as of 1/1/2001, even though the asset is not sold. Some tax advisors have urged owners of homes with significant amounts of unrealized gains to take advantage of the special election. The advisors believed that the homeowner could make the election, pay no tax on any gain of less than $250,000/$500,000, receive a stepped up basis, continue to hold the home and then later sell it and receive a second $250,000/$500,000 exclusion. The Revenue Ruling disallows this transaction. The $250,000/$500,000 exclusion is available only once per residence.
